When DAI is created, users must deposit collateral, usually in the form of Ethereum, into a smart contract called a Collateralized Debt Position (CDP). The value of the collateral must exceed the value of the DAI being created, providing a buffer against price fluctuations. If the value of the collateral falls below a certain threshold, the smart contract automatically liquidates the collateral to maintain the stability of DAI's value. This mechanism ensures that DAI remains pegged to the US dollar, even in volatile market conditions.
